Central is definitely better. A large part of the fun of being in Prague is to be right in the heart of things and, as the centre is not very large, making it possible to get round most of it on foot.
Unless you are visiting in the depths of low season (November or February) you should book ahead.
The options are broadly hotels, with a growing range of five-star hotels, such as the Four Seasons which opened in 2001, renovated state hotels (most but not all hotels have been overhauled in the last few years) pensions or private rooms. Names are not always a good indicator of standards with some pensions better than some hotels for example.
Private rooms are generally good value for money but you may well be sharing the family bathroom.
If breakfast is offered where you are staying, accept it as it is not easily found elsewhere.
The area below around the castle is very steep so walking back after an exhausting day won't be popular with little ones.
